If you want to play the xvids directly from the console you can't, you need to download the codec from xbl (a silver account is fine), each codec is signed to the console it was downloaded to, so you can't use one from another console.
Alternative is stream the video to the console via wireless or wired connection using something like TVersity (google it)

Before my console was sent to microsoft i downloaded codec once to hard drive and dint have to sign in to play movies.
Now i have to sign in, I cant tell if im having to connect to live or not as of course it always connects.
I just wondered if there a way i can play it without signing in. As soon as the movie starts i sign out of the profile

I had this problem too.
Delete the codec from the hard drive, then setup a new account on your xbox with Live access.
Re-download the codec through the newly created account, and this will configure the codec to the XBOX again, and you won't need to sign in to xbox live everytime you play the videos, regardless of which user you sign in as.

I use a app called ps3 media server for my ps3. I was told it works for xbox 360 as well. Google it and give it a try.

Yeah since I was banned and xvids no longer work, I moved over to ps3mediaserver. Its simple and much much better than the default 360. Least I can finally watch films with non hard coded subs now. Thanks for the prompt MS.

Like the others have said, media streaming is the way to go. tversity works really well for me. if you ahve a wired connection you dont experience any lag.

since being banned my elite 120gb has the codec and still plays avi files no problem, is there a way i can copy the codec to a 20gb drive so i can use my 120gb drive on an unbanned console?

No.
The codec pairs itself with your individual xbox when it's downloaded, so if you try it on another xbox it doesn't work.

but the codec isnt going on a different xbox
what i want to do is copy it from my 120GB HDD to a 20GB HDD and use the 20GB HDD on the same xbox

You can stream from your computer by using windows media player, http://ps3mediaservers.com/2010/04/25/windows-and-apple-to-ps3-how-to/
or with linux, http://crackednoodle.com/2009/11/ubuntu-9-10-to-xbox-360-media-sharing/
